How it works

Simple interest, explained plainly

Simple interest always applies the rate to your original principal and nothing else. If you deposit $5,000 at 5% for three years, you earn $250 every single year, for a total of $750. The number never changes because the rate is never applied to accumulated interest.

Compound interest does something different. Each period, the interest you earned previously gets added to the principal, and the rate is then applied to that larger number. Over short periods the gap is small. Over decades, the difference becomes dramatic.

P — Principal
The amount you start with. Simple interest only ever applies the rate to this number, never to anything that grows on top of it.
r — Rate
The annual interest rate expressed as a decimal. 5% becomes 0.05 in the formula. Always confirm whether a quoted rate is annual or monthly before calculating.
t — Time
The number of years. For a 6-month product, use 0.5. For 90 days, use 0.25. Simple interest scales perfectly with fractional years.

What is simple interest and how is it calculated?+
Simple interest is calculated using the formula I = Prt, where P is the principal (your starting amount), r is the annual interest rate as a decimal, and t is time in years. So $1,000 at 5% for two years produces $100 in interest ($1,000 × 0.05 × 2). The key point is that the rate always applies to the original principal, not to a growing balance. That is what makes it "simple."
What is the difference between simple interest and compound interest?+
With simple interest, you earn the same dollar amount each period because the rate only ever applies to your original deposit. With compound interest, you earn interest on top of interest. Each period your balance grows, and the next period the rate applies to that larger number. Over short time frames the difference is small. Over 20 or 30 years, compounding can more than double what you end up with compared to simple interest at the same rate.
Where is simple interest used in real life?+
Simple interest appears in car loans, short-term personal loans, Treasury Bills, some fixed deposits, and many informal savings products. Most microfinance products in Africa and other emerging markets use simple interest because it is easier to explain and verify. If you are comparing a simple interest product to a compound interest product at the same nominal rate, the compound option is almost always better for saving and cheaper for borrowing.
How do I convert a monthly rate to an annual one?+
Under simple interest, multiply the monthly rate by 12. A product advertising 1% per month is 12% per year. A 3% monthly rate is 36% annually, which is extremely high for a savings product. Many informal lenders in Africa quote monthly rates, so always annualize before comparing to bank or government rates. This single habit protects you from expensive borrowing decisions.
Can I use this for periods shorter than a year?+
Yes. For periods under a year, express time as a fraction. Three months is 0.25 years, six months is 0.5, nine months is 0.75. The formula handles fractional years identically. This is how banks calculate daily accrued interest on loans, which is why a payoff amount changes from one day to the next.
Is simple interest better for borrowers or savers?+
For savers, compound interest is better because you earn more over time. For borrowers, simple interest is typically cheaper because the charge does not grow on top of itself. A simple interest car loan at 6% is cheaper overall than a compound interest credit card at the same rate. The same nominal rate produces very different real costs depending on whether it compounds, which is why reading the fine print always matters.
